In April, we published an article about the 10 Best Canadian Stocks to Buy for Long Term and DSGX ranked #9 in that article. DSGX returned 19.65% since then, delivering a stronger result than its modest annual gain might suggest. So, hedge funds were right about DSGX. This article explains why hedge funds were bullish on DSGX. Before getting into our analysis, let's take a look at the business and why some investors like the stock so much.

Descartes Systems Group operates as a specialized network services business rather than a traditional enterprise software provider. Its core asset is the Global Logistics Network, or GLN, built over more than 30 years to connect participants across global supply chains. The network handles a massive volume of data exchanges every year and links over 300,000 parties, and about 93% of the company's revenue comes from recurring services rather than one-time sales.

Profitability is also high, with adjusted EBITDA margins around 45-46%, and the business needs very little capital to keep growing. In simple terms, investors are paying for a network that becomes more valuable, and harder for competitors to copy, the more shippers, carriers, customs agencies, and logistics providers join it.

The bullish case is built on the idea that as global supply chains get more complicated, the GLN becomes more useful, not less. Once a customer connects to Descartes Systems Group, it can talk to hundreds of trading partners that all use different systems, so switching to a competitor later would mean redoing all of that integration work. That is exactly why customers tend to stick around, and the numbers back it up: 65-70% of revenue now comes from customers using more than one Descartes Systems Group product, and the network keeps growing because new shippers attract new carriers, and vice versa.

Descartes Systems Group has built several products on top of this network, covering customs compliance, trade intelligence, transportation management, fleet optimization, and e-commerce shipping. It can file customs paperwork electronically in over 100 countries, and its trade intelligence tools pull together data from more than 180 countries and track more than 6 million regulatory sources. If global trade keeps digitizing and regulations keep expanding, this gives Descartes Systems Group several ways to keep growing: more transactions flowing through the network, more customers adopting multiple products, and new compliance rules that push companies to use tools like this in the first place.

The revenue model is also easy to see coming, since most of it is locked in through multi-year subscriptions and per-transaction fees, while one-off consulting work makes up only about 7% of sales. For the second quarter of fiscal 2027, management expects $169.0 million in revenue, $102.0 million in expenses, and $66.5 million in adjusted EBITDA even without landing a single new customer. The company has spent more than $600 million on acquisitions since fiscal 2024 while carrying no debt, typically paying far less for these deals than its own stock trades for in the market. When it doesn't find attractive acquisitions, it buys back its own shares instead: its board approved repurchasing up to 8.6 million shares through December 2026, and it has already bought back 305,000 shares for $20.8 million so far.

If the network really is as strong as the bull case suggests, profitability and cash generation should keep improving as more transactions flow through it, and that is largely what has happened. Gross margin sits around 77-78%, and operating margin hit a record 28.1% in fiscal 2026. Spending on equipment and infrastructure remains minimal, while operating cash flow reached $266.2 million and free cash flow came in at $260.5 million for fiscal 2026, a figure that has grown at roughly 18.6% a year since fiscal 2015. That said, the risks are real: a serious slowdown in global trade would directly hit transaction revenue, folding in more than 60 acquisitions without creating operational headaches is an ongoing challenge, and recent deals have pushed the company into newer, higher-risk areas like Latin American logistics and fleet safety ( see record Q2 results and analysts' outlook for Descartes ).

Another risk for the stock is that a network outage or cyberattack undermines the trust supporting recurring revenue. Customers depend on Descartes to exchange shipment data and submit time-sensitive customs information, making reliability essential to its value. The company warns that service disruptions or compromised customer information could lead to lost business, litigation, and substantial repair costs. An extended outage could interrupt customers' logistics workflows and make them reconsider connecting additional operations to the network. Restoring service and strengthening security would also require spending that reduces profitability. These consequences could weaken customer retention and cross-selling even if global trade volumes remain healthy. In our opinion, the stock's premium becomes harder to justify if network reliability stops supporting dependable growth and cash generation.

Hedge fund positioning shows a mixed but cautious signal. As per our database, 32 hedge fund portfolios held Descartes Systems Group at the end of the second quarter, down slightly from 33 in the previous quarter. This small dip suggests institutional investors are staying largely put on the stock rather than pulling back sharply, despite its steady revenue and strong margins. By comparison, Manhattan Associates (NASDAQ:MANH) was held by 34 hedge funds, down from 35, SPS Commerce (NASDAQ:SPSC) was held by 34 hedge funds, up from 31, and Trimble (NASDAQ:TRMB) was held by 46 hedge funds, up from 43. SPS Commerce and Trimble tied for the strongest increase in hedge fund interest by number of funds, while Descartes Systems Group and Manhattan Associates saw small pullbacks, suggesting institutional enthusiasm improved for some peers as interest in Descartes remained broadly stable.

Short interest data also paints a fairly calm picture for The Descartes Systems Group Inc. relative to its peers. About 1.68% of The Descartes Systems Group Inc.'s float is sold short, well below Manhattan Associates, Inc. at 7.39%, Trimble Inc. at 4.70%, and SPS Commerce, Inc. at 9.45%. This suggests The Descartes Systems Group Inc. is drawing less skepticism than all three peers, with bearish bets remaining comparatively limited even as investors weigh global trade conditions and the pace of acquisitions.

Valuation Analysis

DSGX's EV/EBITDA is 22.15x. Manhattan Associates, Inc., Trimble Inc., and SPS Commerce, Inc. trade at EV/EBITDA multiples of 46.69x, 58.42x, and 15.91x, respectively. DSGX's own EV/EBITDA was 21.33x on January 31, 2026, making its current multiple approximately 4% higher. We believe the current valuation reflects expectations for resilient recurring revenue, sustained profitability, and continued growth through acquisitions. However, the discount to Manhattan Associates and Trimble appears meaningful given Descartes' strong cash generation, although its premium to SPS Commerce shows that it is not uniformly inexpensive against peers. Descartes generated $266.2 million in operating cash flow and $260.5 million in free cash flow in fiscal 2026, with free cash flow growing approximately 18.6% annually since fiscal 2015, before accounting for acquisition spending. We believe DSGX can justify its current valuation without accelerating beyond this growth rate if customer retention and broader product adoption sustain profitability and acquisitions earn attractive returns. If Descartes expands its logistics network and successfully converts recurring revenue into sustained cash flow growth, the current valuation could offer an attractive entry point despite the risks surrounding global trade activity and acquisition execution.

Previously, we covered a bullish thesis on Microsoft Corporation (MSFT) by Long-term Investing in February 2025, which highlighted the company's cloud growth, AI expansion, and OpenAI partnership. MSFT's stock price has appreciated by approximately 32.62% since our coverage. We believe the current valuation could offer an attractive entry point if Descartes sustains customer retention and cash flow growth while earning attractive returns on acquisitions, despite risks from weaker global trade and integration challenges.

While DSGX could offer long-term upside if its network supports recurring growth and acquisitions generate attractive returns, we believe certain AI infrastructure stocks offer far stronger long-term potential at a much more attractive entry point.
